Coca Cola has managed to find a superb trick allowing iPod Touch 3rd generation 8GB only users to downgrade their unjailbreakable OS 3.1.3 firmware devices to OS 3.1.2 without the need of a stored SHSH on Cydia. This means, anyone whether or not they have been jailbroken before, can downgrade their OS 3.1.3 8GB iPod Touch 3rd generation to OS 3.1.2!

This downgrade works with the MC devices. If you downgrade you WILL Be able to jailbreak but it will be a tethered jailbreak. However, it is better than nothing!

The trick is actually rather simple. All you need to point the OS 3.1.2 iPod Touch 2nd Generation toward your iPod Touch 3rd gen and use it to downgrade your device. Here are step-by-step way of doing it created by Coca Cola:

  1. Download iPod touch 2G 3.1.2 Firmware. *google it if you don’t know where to download*
  2. Open up latest version of iTunes.
  3. Make sure your iPod touch is on SpringBoard! Connect it
  4. When you see it in your iTunes, go to it
  5. Hold Shift+Restore on windows, Option+restore on mac
  6. Choose the iPod Touch 2G 3.1.2 firmware!!
  7. Let it’s do it’s thing.
  8. When pwning it, make sure you use the 2G ipsw!
  9. Gratz! Enjoy!

The reason it doesn’t work with the iPod Touch 3rd generation with 16GB or 32GB is because the hardware for those devices are different and the iPod Touch 2nd generation firmware is not compatible with it. What Apple did was use the same processor in the 8GB as the 2nd generation to keep the price down at $199.

Once you have done this, you can use Redsn0w to jailbreak it. Here are some guides showing you how to do it:

That sounds more like a hardware issue rather than a software one. Try restoring and if that doesn’t work, you are going to need to bring it back to Apple to get it repaired.
